Europe's Wrong ‘China Shock 2.0’ Debate

Introduction: The Wrong Question
The conflict over 'China Shock 2.0' has come to dominate economic policy debate in 2026. The EU's trade deficit with China reached a record 359.8 billion EUR in 2025, with exports falling 6.5 per cent while imports rose 6.4 per cent. The original 'China Shock,' the surge of low-cost manufacturing imports following China's WTO (World Trade Organisation) accession in 2001, cost the United States up to 2.4 million jobs over the following decade. Europe, and Germany in particular, was largely shielded as its machinery and automotive exports to China more than offset import-driven job losses. Its successor offers no such cushion. This time, the export surge is concentrated in high-value sectors where European manufacturers compete directly. Brussels responded with anti-dumping tariffs and import quotas, and the political conversation has since narrowed around what appears to be a straightforward question: Is China responsible or has Europe brought this on itself?
The question is badly framed. Both propositions are true at once. China's state-backed industrial structure creates real competitive distortions, and Europe's domestic weaknesses make the continent far more exposed than it needs to be. Yet acknowledging both sides of the equation does not get us any closer to a useful answer. The question that actually matters is whether Europe's response, a toolkit that leans almost entirely on import tariffs, addresses the underlying problem at all.
The empirical evidence suggests that it does not. Europe has chosen offence, punitive trade instruments aimed at Chinese imports, while neglecting its own defence: energy costs, demand shortfalls, capital market fragmentation, and institutional sclerosis that constitute its actual vulnerability. Import tariffs address the most visible symptom without touching the structural exposure that makes Europe vulnerable in the first place. The dimensions that tariffs cannot reach remain politically unaddressed, not because solutions are technically out of reach, but because the political economy of the European system will not allow them through.
The Subsidy Question: What Europe Measures, and What It Misses
The Western case against Chinese industrial policy leans heavily on the OECD's (Organisation for Economic Co-operation and Development) MAGIC database, released in June 2026. Examining 525 of the world's largest industrial firms, the report finds that Chinese firms received three to eight times more government support than their OECD counterparts on average, with nearly 60 per cent of their global market share gains since 2005 linked to subsidies, primarily through below-market borrowing from state banks identified as the primary channel. The empirical work is serious, but carries the fingerprint of a Western-led organisation that defaults to classifying state direction as market distortion. The China Finance 40 Forum (CF40), a state-adjacent think tank, offers the counternarrative, explaining the export boom primarily through European energy bottlenecks and rising Chinese product quality. Both sources carry institutional bias, and neither should be read as authoritative in isolation.
The framing of this debate, however, obscures a more fundamental analytical problem: the clean separation between 'subsidy' and 'real efficiency' does not survive close examination. The Rhodium Group demonstrates that direct subsidies account for less than 15 per cent of BYD's cost advantage per vehicle, with the remainder stemming from scale, vertical integration, and cluster effects. Granted, in an industry where mass manufacturers typically operate on margins of 3 to 8 per cent, a 15 per cent cost edge from state-linked factors alone can determine market survival. But the figure is much lower than the OECD’s finding that 60 per cent of Chinese market share gains are subsidy-linked. What is happening here is that Rhodium captures present-day cost structures, while the OECD captures the cumulative effect of decades of state-backed scaling that produced the clusters, supply chains, and learning curves behind today's 'genuine' efficiency. Insert one sentence to explicitly say that depending on how you measure subsidy, you may yield very different numbers.
It is worth noting that Europe's own subsidy architecture is closer to the Chinese model than the political debate implies. Germany's industrial electricity price exemption (Besondere Ausgleichsregelung) reduced costs for over 2,000 energy-intensive firms by approximately 13 billion EUR in 2023, serving a function analogous to the discounted energy prices that feature in Western critiques of China. The European Chips Act, which mobilised over 43 billion EUR in public and private investment to build semiconductor capacity on European soil, operates on a comparable financial scale to what Chinese provincial governments commit to individual strategic sectors. Further instruments across Member States reinforce the pattern, from Germany's company car tax privilege, worth an estimated 3.5 to 5.5 billion EUR annually, to France's regulated nuclear electricity pricing under the successor to the Accès Régulé à l'Électricité Nucléaire Historique (ARENH) framework and site-specific Important Projects of Common European Interest (IPCEI) funding.
The scale of European subsidies, however, should not obscure the core asymmetry: Europe prioritises subsidising consumption over production. China's architecture absorbs the entry costs, scaling risks, and failed ventures of new market participants through a soft budget constraint that has no institutional counterpart in European market economies. By comparison, Germany's Renewable Energy Act (EEG) channelled over 100 billion EUR into demand-side solar subsidies over two decades, financing consumer adoption without building domestic manufacturing capacity. Even where European instruments target the supply side, as in the Chips Act, they channel one-off public-private commitments toward established firms and proven technologies, dwarfed in annual volume by the recurring demand-side transfers that sustain incumbents. The resulting EU demand accelerated precisely the Chinese scaling effects that now constitute Europe's cost disadvantage – Europe did not merely fail to prevent its own displacement, it co-financed it.
The Instrument Deficit: Why Tariffs Miss the Core Problem
The 'China Shock 2.0' is not simply a display of industrial strength. It also functions as a pressure valve for domestic economic overload. China's internal market, weakened by the property collapse and high youth unemployment, cannot absorb the overcapacity being produced, transforming exporting from a strategic choice into a structural necessity. Tariffs are designed to deter profit-seeking exporters. Against exporters driven by domestic absorption failure, their deterrent effect is fundamentally diminished.
The scale of Europe's own competitiveness problem, moreover, extends well beyond what Chinese competition can explain. The Kiel Institute estimates that only 31 per cent of Germany's third-market losses are mechanically attributable to Chinese export expansion. The remaining 69 per cent represent an 'excess loss' against non-Chinese competitors. This finding also undermines currency-based explanations, since a dominant yuan undervaluation effect would produce proportional losses across all exporting nations, yet South Korea, Switzerland, and the U.S. have maintained or expanded their third-market shares. The European Central Bank has warned that tariffs accelerate precisely this dynamic, undermining business dynamism, slowing productivity growth, and narrowing monetary policy space. European firms that innovate less behind tariff walls lose competitiveness not only domestically but on key third markets, where they face Chinese rivals without any tariff shield.
Import tariffs seem to address the problem of direct import competition in the European single market. For a European battery manufacturer competing against CATL cells, a temporary tariff can create breathing room to build scale, provided the protection carries an expiry date and is paired with a credible catch-up strategy. In practice, however, even this buying-time rationale collapses against actual market structures. The Rhodium Group has analysed BYD's profit structure in detail: the company earns an 'EU premium' of roughly 13,000 EUR per Seal U sold in Europe, and current tariff rates of 30 per cent merely reduce this premium without eliminating it. Rendering the European market genuinely unattractive would require rates of 45 to 55 per cent, levels that are politically unenforceable. In other sectors, tariffs fail for various reasons: in solar modules, no comparable European production capacity exists to protect; in chemicals, tariffs raise input costs for downstream industry without viable domestic substitution. Import tariffs may also hit an own goal for the EU: BMW, which uses China as an export base, holds an EU premium of just 9 per cent, meaning tariffs above this threshold destroy European business models while the most competitive Chinese manufacturers continue to export at a profit.The most severe dimension of Europe's crisis, however, remains entirely untouched by import duties.
German companies invested 7.3 billion EUR in China in the first half of 2024 alone, driven overwhelmingly by the automotive sector, shifting not just production capacity but entire R&D (research and development) capabilities. This constitutes a defensive act of technological catch-up: Europe's software and battery ecosystems no longer deliver the development speed that global competition demands. Europe's inability to build competitive supply-side capacity is not limited to Germany. Northvolt, Sweden's flagship battery manufacturer and Europe's most prominent attempt to build an indigenous cell producer, filed for bankruptcy in November 2024 despite over 15 billion EUR in committed funding, illustrating that the deficit is not one of capital but of execution speed and ecosystem depth, a gap that widens as China accelerates its pursuit of supply-chain self-reliance across critical inputs from rare earths to semiconductors.
Tariffs compound this dynamic by shielding manufacturers from competitive pressure at home, reducing the urgency to overhaul calcified domestic R&D structures while the relocation continues unabated. The implications for the private sector deserve explicit attention, because the interests of individual European firms and the collective interest of European industrial capacity do not align as neatly as the political debate assumes, a dynamic examined in a previous European Guanxi analysis of Europe's de-risking paradox. The individually rational strategy for a European OEM (original equipment manufacturer) is to lobby for tariff protection, which shields margins on European sales, while simultaneously relocating R&D to China for access to faster innovation ecosystems. The costs of tariffs are externalised to consumers; the benefits of relocation are captured by the firm.
This strategy rests, however, on an assumption that grows more fragile with every escalation: that China will tolerate European tariffs without meaningful retaliation. Beijing has already imposed export controls on gallium and germanium, launched anti-dumping investigations against European agricultural products, and threatened a broader trade war. Western tariffs have, moreover, accelerated Beijing's strategic pivot toward supply-chain self-reliance, a priority elevated in the current Five-Year Plan, which further diminishes the pressure that trade instruments can generate. In a full escalation scenario, the firms most exposed are precisely those that have invested most heavily in China. Demanding tariffs while deepening dependence is the most incoherent of all available strategies: it maximises escalation risk without reducing vulnerability. Any tariff protection that is granted to a European firm should therefore carry binding conditionality, including investment commitments at the European base and minimum R&D quotas at the home location. Protection without conditionality amounts to a public subsidy for private relocation. Meanwhile, China's declining dependence on the European market – the EU's share of total Chinese exports fell from 17 to 14.8 per cent between 2019 and 2025 – steadily erodes the leverage that European tariffs can exert.
Europe's Energy Gap and the Politics of Inaction
Europe's energy problem was not caused by failed industrial policy. Cutting off cheap Russian pipeline gas after the full-scale invasion of Ukraine was a deliberate security decision, and it merely exposed vulnerabilities that predate the conflict: the merit-order pricing mechanism of Europe's liberalised electricity market transmits gas price spikes directly into industrial electricity costs, even where generation relies primarily on renewables and nuclear. The consequences, however, are real: according to the International Energy Agency (IEA), EU industrial electricity prices in 2025 remained roughly double those in the United States and over 50 per cent above Chinese levels. For energy-intensive industries, chemicals above all, domestic production became unviable across many segments.
Rising cooling demand from increasingly frequent heatwaves illustrates the pattern in real time: European imports of Chinese air conditioners surged roughly 40 per cent during the 2025 cooling season, with none of Europe's five best-selling air conditioning brands under EU ownership. Climate-driven demand is structurally widening the trade deficit in a sector where no European production capacity exists to substitute.
The CF40 decomposition of EU-China trade flows confirms the broader pattern: approximately 70 per cent of the increase in Chinese market share in Europe is concentrated in the 'New Three' (photovoltaics, lithium batteries, electric vehicles) and chemicals, while traditional consumer goods imports have stagnated or declined. The surge in Chinese chemical imports does not represent a 'dumping attack' so much as an attempt by European companies to substitute expensive domestic inputs with cheaper imports in order to keep their own value chains operational. The 'China Shock 2.0' does not affect the European economy evenly; it is sectorally concentrated and correlates directly with Europe's energy crisis and the poorly prepared demand surge of the green transition. The repercussions extend beyond the green transition: German machinery exports to third markets have declined in segments where Chinese competitors now offer comparable precision at lower price points.
Chronic demand weakness compounds the energy problem. In 2025, 750,000 fewer passenger cars were registered in Germany than in 2019, while the EU-wide shortfall amounts to 1.5 million vehicles, partly driven by the abrupt termination of the EV (electric vehicle) purchase subsidy at the end of 2023. German automotive exports to China fell 33 per cent in 2025 alone, down 54.5 per cent from their 2022 peak. The combination of high energy costs and collapsing domestic demand is not merely a competitiveness problem – it is the underlying driver of the R&D relocation to China documented in the previous section.
The diagnosis is not new. The Draghi report of September 2024 and the Letta report of April 2024 spelled out the structural remedies at length: a reduction of the fiscal and regulatory burden on industrial energy costs, completion of the single market, a capital markets union to channel European savings (which exceed U.S. levels but lack efficient investment outlets) into productive use, and coordinated industrial policy. The Commission's Competitiveness Compass of January 2025 also acknowledged most of these priorities. Yet nearly two years later, very little has been implemented – least of all on energy, the dimension most directly responsible for Europe's sectoral vulnerability.
On energy specifically, concrete mechanisms exist that would not require treaty change. Expanding the EIB's (European Investment Bank) mandate to finance cross-border energy infrastructure, HVDC (high-voltage direct current) interconnectors, and hydrogen networks through earmarked EU ETS (EU Emissions Trading System) revenues would improve energy distribution across Member States, though it would not resolve the primary cost disadvantage against regions with cheap fossil gas. Special planning zones with supranational permitting authority could close the 50 to 70 per cent gap between European and Asian project timelines, at the cost of accepting the normative trade-off between participatory process and execution speed. Neither measure has advanced beyond the proposal stage. The Industrial Accelerator Act, proposed by the Commission in March 2026, takes a different approach: carbon footprint standards and recycling quotas alongside resilience criteria in public procurement would compel local production without violating WTO rules – a direction that addresses the supply-side deficit, though its effectiveness depends entirely on implementation speed.
The most conspicuous gap, however, concerns outbound investment screening. In May 2026, the European Parliament adopted the strengthened inbound screening regulation with 508 out of 705 votes, an overwhelming majority. By contrast, only a non-binding recommendation exists for outbound capital flows. While the U.S. Outbound Investment Security Program has been operational since January 2025, Europe has locked the front door while leaving the back door wide open.
The question is why. Against Russia, Europe mobilised over 800 billion EUR and suspended its own fiscal rules within months, driven by the moral urgency of war on European soil. The China challenge offers no comparable trigger – gradual in pace and economically diffuse, it produces no binary decision point that could override national interest calculus. The result is a structural filter: tariffs pass with a qualified majority, while outbound investment screening, capital markets union, or fiscal instruments for energy price equalisation each demand unanimity or national legislative transposition. The blockages are not abstract. The capital markets union has stalled because Member States with dominant financial centres resist the pooling of supervisory authority.
Outbound investment screening faces opposition from precisely those industries most invested in China. Fiscal instruments for energy price equalisation founder on the same North-South distributional conflicts that have blocked every attempt at EU-level fiscal capacity since the Eurozone crisis. The European system does not lack diagnoses or proposals. It lacks a political mechanism that can compel Member States to absorb short-term costs for collective long-term benefit in the absence of moral emergency.
Conclusion
The 'China Shock 2.0' is a multidimensional problem to which the European response remains one-dimensional: import tariffs. They address the most visible dimension but not the most serious ones, and the empirical evidence suggests they actively erode the innovation capacity that European industry needs to compete on global markets. The relocation of R&D capability to China, the energy price deficit, and the absence of outbound investment screening remain politically unaddressed, not because the diagnosis is missing, but because the consensus mechanisms required to act on it empower precisely the actors with the strongest interest in the status quo. European policy needs to stop treating the trade conflict with China as the sole cause of its problems and start treating it as a symptom of a domestic crisis whose resolution demands specific institutional changes: qualified majority rules for outbound investment screening, earmarked EU ETS revenues for energy price equalisation, and binding conditionality that ties tariff protection to investment commitments at the European base.
